For some reason even if I select mp3 it defaults to recording in Wav.

Do you have Lame.dll needed for mp3

Erm…is that something that I would have normally had even without virtual DJ installed? Or is it something that is directly needed cos of VDJ?

Depends if VDJ can access it and knows where it is on your system. It's freely availbale http://www.free-codecs.com/download/Lame_Encoder.htm
